Listen to the news

Regular readers will know that we love our dividends at Simply Wall St, which is why it's exciting to see Café de Coral Holdings Limited (HKG:341) is about to trade ex-dividend in the next 4 days. The ex-dividend date is usually set to be one business day before the record date which is the cut-off date on which you must be present on the company's books as a shareholder in order to receive the dividend. The ex-dividend date is of consequence because whenever a stock is bought or sold, the trade takes at least two business day to settle. This means that investors who purchase Café de Coral Holdings' shares on or after the 11th of December will not receive the dividend, which will be paid on the 24th of December.

The company's next dividend payment will be HK$0.15 per share, and in the last 12 months, the company paid a total of HK$0.57 per share. Based on the last year's worth of payments, Café de Coral Holdings has a trailing yield of 7.2% on the current stock price of HK$7.92. Dividends are a major contributor to investment returns for long term holders, but only if the dividend continues to be paid. So we need to investigate whether Café de Coral Holdings can afford its dividend, and if the dividend could grow.

Check out our latest analysis for Café de Coral Holdings

Dividends are usually paid out of company profits, so if a company pays out more than it earned then its dividend is usually at greater risk of being cut. Café de Coral Holdings distributed an unsustainably high 120% of its profit as dividends to shareholders last year. Without more sustainable payment behaviour, the dividend looks precarious. Yet cash flow is typically more important than profit for assessing dividend sustainability, so we should always check if the company generated enough cash to afford its dividend. What's good is that dividends were well covered by free cash flow, with the company paying out 19% of its cash flow last year.

It's disappointing to see that the dividend was not covered by profits, but cash is more important from a dividend sustainability perspective, and Café de Coral Holdings fortunately did generate enough cash to fund its dividend. If executives were to continue paying more in dividends than the company reported in profits, we'd view this as a warning sign. Very few companies are able to sustainably pay dividends larger than their reported earnings.

Have Earnings And Dividends Been Growing?

Businesses with shrinking earnings are tricky from a dividend perspective. Investors love dividends, so if earnings fall and the dividend is reduced, expect a stock to be sold off heavily at the same time. Readers will understand then, why we're concerned to see Café de Coral Holdings's earnings per share have dropped 13% a year over the past five years. Such a sharp decline casts doubt on the future sustainability of the dividend.

Another key way to measure a company's dividend prospects is by measuring its historical rate of dividend growth. Café de Coral Holdings has seen its dividend decline 1.7% per annum on average over the past 10 years, which is not great to see.

To Sum It Up

Should investors buy Café de Coral Holdings for the upcoming dividend? It's never great to see earnings per share declining, especially when a company is paying out 120% of its profit as dividends, which we feel is uncomfortably high. Yet cashflow was much stronger, which makes us wonder if there are some large timing issues in Café de Coral Holdings's cash flows, or perhaps the company has written down some assets aggressively, reducing its income. It's not an attractive combination from a dividend perspective, and we're inclined to pass on this one for the time being.

So if you're still interested in Café de Coral Holdings despite it's poor dividend qualities, you should be well informed on some of the risks facing this stock. Case in point: We've spotted 1 warning sign for Café de Coral Holdings you should be aware of.
